What does it sound like, dumb dumb? Joking ofc. Rules are, yeah, rules that the author requires you to follow for your oc to be allowed to participate in their af. Follow the rules and you should be good.

Passwords are basically a set word/phrase that lets the author know that you've read the rules. Sometimes, you can find them in a set section of the rules section and they'll tell it to you straight, and other times, you'll have to search for it in the rules chapter.

It's honestly up to you. if you want to, go ahead. I personally do not use passwords, and it's simply because I don't feel that it's necessary. Most people are going to read the rules, and if they don't, I'll probably be able to tell anyway. I don't see a reason to put everyone through the stress of figuring out what it is, especially if it's hidden. Of course, this is totally up to you.

Please, if you do choose to put a password in your applyfic, don't make it impossible to figure out. Especially if it's something like "my bias from my 3rd favorite group that debuted in 2014". That's a bit of an exaggeration, but you probably get the point, right? Especially if you're looking to attract new appliers who aren't following you or aren't your mutuals, why in the world would they know your bias? At least for me, it's a total turn-off when looking at new afs. So, if you do have a password, make it something easy for the potential appliers. I'll write some suggestions down below.

Please, I repeat, please, DO NOT PUT THE KEY TO THE PASSWORD IN THE FORM! It defeats the purpose of a password completely, because if you ask in the form, then it's not even confirming if the applier read the rules or not.
